Sounds like you found the cylinder. Blue smoke is generally oil consumption. Water doesn't compress, you could have bent the connecting rod. The white residue could be additives in the diesel fuel that separate out when the fuel gets extremely cold. I would not run the engine any longer until you find the source of the knock and fix it.
